Recently, the Reserve Bank of India (RBI) directed banks to stop participating in Non-Deliverable Derivative (NDD) contracts in the Indian rupee.
A Non-Deliverable Derivative (NDD) is a financial contract where two parties agree on a future exchange rate of the rupee, but instead of actual delivery of currency, the settlement is done in cash, usually in US dollars.
The NDD market was developed due to India’s capital controls. Since offshore investors cannot freely trade the Indian rupee in physical form, these contracts emerged as an alternative way to take positions in the currency.
The NDD market is mainly used by foreign investors, hedge funds, and global banks who do not have direct access to the domestic Indian currency market.
These transactions take place in offshore markets, outside the regulatory control of the RBI.
Despite being offshore, NDD markets often act as a price discovery mechanism for the rupee and can influence exchange rate expectations even before Indian markets open.
However, there are several issues associated with NDDs. They can distort the true price discovery of the rupee. Additionally, some participants use these instruments for speculative purposes by repeatedly entering and exiting contracts to gain from short-term currency movements.
