Compound Interest /

Complete Bilingual Notes for SSC, Railway and Other Competitive Exams

Compound Interest is an important topic of Arithmetic for SSC CGL, SSC CHSL, SSC MTS, SSC GD, RRB NTPC, Railway Group D, ALP, Technician and various other competitive examinations. Questions from this topic are not limited to the direct calculation of interest. Examinations also ask questions based on the difference between Simple Interest and Compound Interest, half-yearly and quarterly compounding, different rates for different years, population growth, depreciation, successive percentage changes and reverse calculations.

1. What is Compound Interest?

English

When a sum of money is invested or borrowed, interest is calculated on it. Under Compound Interest, the interest earned during one compounding period is added to the principal. During the next period, interest is calculated on the new amount.

Therefore, after the first compounding period, the principal effectively increases.

This means that compound interest gives:

Interest on Principal + Interest on Previous Interest

This process is known as compounding.

For example, if ₹10,000 is invested at 10% compound interest, the first year's interest is ₹1,000. The amount becomes ₹11,000. During the second year, interest is calculated on ₹11,000 rather than the original ₹10,000.

This is why Compound Interest becomes greater than Simple Interest when the time exceeds one compounding period and the rate is positive.

2. Basic Example of Compound Interest

Example 1

Find the Compound Interest on ₹10,000 at 10% per annum for 2 years, compounded annually.

English Solution

Principal = ₹10,000

Rate = 10% per annum

Time = 2 years

First Year

Interest for first year:

= 10% of ₹10,000

= 10/100 × 10,000

= ₹1,000

Amount after first year:

= ₹10,000 + ₹1,000

= ₹11,000

Second Year

Now ₹11,000 becomes the amount on which second-year interest is calculated.

Second-year interest:

= 10% of ₹11,000

= ₹1,100

Amount after second year:

= ₹11,000 + ₹1,100

= ₹12,100

Therefore:

Compound Interest:

= Final Amount − Original Principal

= ₹12,100 − ₹10,000

= ₹2,100

समय = 2 वर्ष

= ₹12,100 − ₹10,000

= ₹2,100

Important Observation /

Simple Interest for the same 2 years would be:

= 10,000 × 10 × 2 / 100

= ₹2,000

But Compound Interest = ₹2,100.

Therefore:

CI − SI = ₹100

CI − SI = ₹100

This additional ₹100 is the interest earned during the second year on the ₹1,000 interest earned during the first year.

3. Important Terms Used in Compound Interest

Principal (P) /

English

The original amount invested, deposited or borrowed is called the Principal.

Example:

If ₹25,000 is deposited in a bank, then:

Principal = ₹25,000

Rate (R) /

English

The percentage at which interest is calculated for a specified period is called the Rate of Interest.

If interest is 8% per annum:

R = 8%

R = 8%

Time (T) / समय

English

The period for which money is invested or borrowed is called Time.

Amount (A) / मिश्रधन

English

The total value obtained after adding accumulated interest to the principal is called Amount.

Amount = Principal + Compound Interest

Therefore:

A = P + CI

A = P + CI

4. Basic Formula of Compound Interest

If interest is compounded annually:

Amount = P(1 + R/100)^T

Therefore:

CI = Amount − Principal

Hence:

CI = P(1 + R/100)^T − P

or:

CI = P[(1 + R/100)^T − 1]

Where:

P = Principal
R = Annual Rate of Interest
T = Time in years
A = Amount
CI = Compound Interest

P = मूलधन
R = वार्षिक ब्याज दर
T = समय, वर्षों में
A = मिश्रधन
CI = चक्रवृद्धि ब्याज

5. Derivation of Compound Interest Formula

Understanding the formula is better than merely memorising it.

Suppose:

Principal = P

Rate = R%

मूलधन = P

ब्याज दर = R%

After First Year / पहले वर्ष के बाद

Interest:

PR/100

Amount:

P + PR/100

Taking P common:

P(1 + R/100)

Therefore:

A₁ = P(1 + R/100)

After Second Year / दूसरे वर्ष के बाद

The first-year amount becomes the base for calculating second-year interest.

Therefore:

A₂ = P(1 + R/100)(1 + R/100)

So:

A₂ = P(1 + R/100)²

After Third Year / तीसरे वर्ष के बाद

Similarly:

A₃ = P(1 + R/100)³

Therefore, after T years:

A = P(1 + R/100)^T

6. Compound Interest for One Year

When interest is compounded annually, for one year:

CI = PR/100

This is exactly the same as Simple Interest for one year.

Therefore:

For 1 year: SI = CI

Example 2

Find CI on ₹8,000 at 15% per annum for 1 year.

English Solution

CI:

= 8000 × 15/100

= ₹1,200

Amount:

= ₹8,000 + ₹1,200

= ₹9,200

= 8000 × 15/100

= ₹1,200

= ₹8,000 + ₹1,200

= ₹9,200

Answer / उत्तर: CI = ₹1,200

7. Compound Interest for Two Years

For 2 years:

A = P(1 + R/100)²

Therefore:

CI = P[(1 + R/100)² − 1]

On expansion:

CI = P[2R/100 + R²/10000]

This is a useful shortcut for examinations.

8. Difference Between CI and SI for Two Years

This is one of the most important formulas for SSC and Railway examinations.

For 2 years:

CI − SI = P(R/100)²

or:

CI − SI = PR²/10000

Example 3

Find the difference between Compound Interest and Simple Interest on ₹20,000 at 10% per annum for 2 years.

English Solution

Difference:

= P(R/100)²

= 20,000 × (10/100)²

= 20,000 × 1/100

= ₹200

= P(R/100)²

= 20,000 × (10/100)²

= 20,000 × 1/100

= ₹200

Answer /

9. Why Does the Difference Occur?

English

In Simple Interest, the interest earned during the first year is not added to the principal for calculating the second-year interest.

In Compound Interest, first-year interest is added to the principal.

Therefore, during the second year, additional interest is earned on the first-year interest.

For two years:

CI − SI = Interest on the first year's interest

10. Shortcut Using First-Year Interest

Example 4

The first-year interest on a certain sum is ₹800. The rate is 10%. Find the difference between CI and SI for 2 years.

English Solution

Difference = Interest on ₹800 for one year at 10%.

= 800 × 10/100

= ₹80

= 800 × 10/100

= ₹80

Answer /

11. Compound Interest for Three Years

For 3 years:

A = P(1 + R/100)³

Therefore:

CI = P[(1 + R/100)³ − 1]

Example 5

Find CI on ₹10,000 at 10% per annum for 3 years.

English Solution

First year:

₹10,000 → ₹11,000

Second year:

₹11,000 → ₹12,100

Third-year interest:

10% of ₹12,100 = ₹1,210

Final amount:

₹12,100 + ₹1,210 = ₹13,310

Therefore:

CI = ₹13,310 − ₹10,000

= ₹3,310

₹12,100 + ₹1,210 = ₹13,310

= ₹13,310 − ₹10,000

= ₹3,310

12. Difference Between CI and SI for Three Years

For 3 years:

CI − SI = P[3(R/100)² + (R/100)³]

This formula is particularly useful in higher-level questions.

13. Half-Yearly Compounding

Half-yearly means interest is compounded every 6 months.

There are 2 half-years in one year.

Therefore:

Rate for each half-year = R/2

and:

Number of periods = 2T

Formula:

A = P(1 + R/200)^(2T)

Example 6

Find CI on ₹20,000 at 10% per annum compounded half-yearly for 1 year.

English Solution

Annual rate = 10%

Half-yearly rate:

= 10/2

= 5%

Number of periods:

= 1 × 2

= 2

First 6 months:

Interest = 5% of ₹20,000

= ₹1,000

Amount = ₹21,000

Next 6 months:

Interest = 5% of ₹21,000

= ₹1,050

Final amount:

= ₹22,050

Therefore:

CI = ₹22,050 − ₹20,000

= ₹2,050

= ₹1,050

= ₹22,050

= ₹22,050 − ₹20,000

= ₹2,050

14. Important Half-Yearly Exam Rule

If interest is compounded half-yearly:

Annual Rate → Divide by 2

and:

Time in Years → Multiply by 2

Example

12% per annum for 3 years, compounded half-yearly:

Rate per period = 6%

Number of periods = 6

15. Quarterly Compounding

Quarterly means interest is compounded every 3 months.

There are 4 quarters in one year.

Therefore:

Rate per quarter = R/4

and:

Number of periods = 4T

Formula:

A = P(1 + R/400)^(4T)

Example 7

₹10,000 is invested at 8% per annum compounded quarterly for 1 year. Find the amount.

English Solution

Quarterly rate:

= 8/4

= 2%

Number of periods:

= 4

Amount:

= 10,000 × (1.02)^4

= ₹10,824.32 approximately

Therefore:

CI = ₹10,824.32 − ₹10,000

= ₹824.32 approximately

= 8/4

= 2%

= 4

= 10,000 × (1.02)^4

≈ ₹10,824.32

= ₹10,824.32 − ₹10,000

≈ ₹824.32

16. Different Rates for Different Years

Sometimes the rate of interest changes every year.

Suppose:

First year = R₁%

Second year = R₂%

Third year = R₃%

Then:

A = P(1 + R₁/100)(1 + R₂/100)(1 + R₃/100)

Do not simply add the rates.

Example 8

₹10,000 is invested at 10% for the first year and 20% for the second year. Find the final amount.

English Solution

After first year:

= 10,000 × 1.10

= ₹11,000

After second year:

= 11,000 × 1.20

= ₹13,200

Therefore:

Final Amount = ₹13,200

CI = ₹13,200 − ₹10,000

= ₹3,200

Overall increase:

= 32%

17. Successive Percentage Change

If a quantity increases by x% and then increases by y%, the net increase is:

Net Increase = x + y + xy/100

Example 9

A quantity increases by 20% and then by 10%. Find the overall increase.

Solution / हल

Net increase:

= 20 + 10 + (20 × 10)/100

= 30 + 2

= 32%

18. Increase Followed by Decrease

If a quantity increases by x% and then decreases by y%:

Net Change = x − y − xy/100

A positive answer means net increase.

A negative answer means net decrease.

Example 10

A quantity increases by 20% and then decreases by 10%.

Net change:

= 20 − 10 − (20×10)/100

= 10 − 2

= 8% increase

19. Equal Increase and Decrease

This is a very important examination concept.

If a quantity increases by x% and then decreases by x%:

Net Loss = x²/100 %

Example 11

A price increases by 20% and then decreases by 20%. Find the net change.

English Solution

Net loss:

= 20²/100

= 400/100

= 4%

Therefore:

4% decrease

= 20²/100

= 400/100

= 4%

Important

+20% and −20% do not cancel each other.

20. Population Growth

Compound Interest principles are frequently used in population questions.

If present population = P and annual growth rate = R%:

Population after T years = P(1 + R/100)^T

Example 12

The population of a town is 50,000. It increases by 10% annually. Find the population after 2 years.

English Solution

After first year:

50,000 × 1.10 = 55,000

After second year:

55,000 × 1.10 = 60,500

Therefore:

Population after 2 years = 60,500

21. Population Decrease

If population decreases by R% every year:

Population after T years = P(1 − R/100)^T

Example 13

A town has a population of 1,00,000. Its population decreases by 10% every year. Find the population after 2 years.

English Solution

After first year:

1,00,000 × 0.90

= 90,000

After second year:

90,000 × 0.90

= 81,000

Therefore:

Population after 2 years = 81,000

Overall decrease:

= 19%

not 20%.

= 19%

22. Depreciation

English

The value of machines, vehicles, electronic equipment and similar assets generally decreases with time.

This reduction in value is called Depreciation.

Compound-interest principles are used to calculate depreciation.

If original value = P and annual depreciation = R%:

Value after T years = P(1 − R/100)^T

Example 14

A machine worth ₹2,00,000 depreciates by 10% annually. Find its value after 2 years.

English Solution

After first year:

₹2,00,000 × 0.90

= ₹1,80,000

After second year:

₹1,80,000 × 0.90

= ₹1,62,000

Final value = ₹1,62,000

Total depreciation:

= ₹2,00,000 − ₹1,62,000

= ₹38,000

₹1,80,000 × 0.90

= ₹1,62,000

= ₹2,00,000 − ₹1,62,000

= ₹38,000

23. Reverse Depreciation

Example 15

A machine is worth ₹81,000 after 2 years. Its value depreciates by 10% annually. Find its original value.

English Solution

Let original value = P.

After 2 years:

81,000 = P × 0.9²

81,000 = 0.81P

Therefore:

P = 81,000/0.81

P = ₹1,00,000

81,000 = P × 0.9²

81,000 = 0.81P

P = 81,000/0.81

P = ₹1,00,000

24. Finding Principal from Amount

From:

A = P(1 + R/100)^T

we get:

P = A/(1 + R/100)^T

Example 16

A sum becomes ₹12,100 in 2 years at 10% compound interest. Find the principal.

English Solution

P:

= 12,100/(1.10)²

= 12,100/1.21

= ₹10,000

= 12,100/(1.10)²

= 12,100/1.21

= ₹10,000

25. Finding the Rate of Interest

Example 17

₹10,000 becomes ₹12,100 in 2 years at compound interest. Find the annual rate.

English Solution

12,100 = 10,000(1 + R/100)²

Dividing by 10,000:

1.21 = (1 + R/100)²

Taking square root:

1.10 = 1 + R/100

Therefore:

R/100 = 0.10

R = 10%

12,100 = 10,000(1 + R/100)²

1.21 = (1 + R/100)²

1.10 = 1 + R/100

R/100 = 0.10

R = 10%

26. Finding Time

Example 18

₹10,000 becomes ₹13,310 at 10% compound interest. Find the time.

English Solution

We know:

10,000 × 1.1³ = 13,310

Therefore:

Time = 3 years

10,000 × 1.1³ = 13,310

समय = 3 वर्ष

27. Growth Factor Method

This is one of the fastest methods for SSC and Railway examinations.

Convert each percentage increase or decrease into a multiplication factor.

5% increase = 1.05

10% increase = 1.10

20% increase = 1.20

25% increase = 1.25

50% increase = 1.50

5% decrease = 0.95

10% decrease = 0.90

20% decrease = 0.80

25% decrease = 0.75

50% decrease = 0.50

Example 19

A value increases by 20%, then by 10%, and finally decreases by 25%. Find the overall change.

Solution / हल

Overall multiplier:

= 1.20 × 1.10 × 0.75

= 0.99

Final value = 99% of original value.

Therefore:

Net decrease = 1%

28. Recovery Percentage

This is another important percentage concept connected with compound change.

If a value decreases by x%, the percentage increase required to restore the original value is:

Required Increase = [x/(100 − x)] × 100

Example 20

A value decreases by 20%. What percentage increase is required to restore the original value?

English Solution

Assume original value = 100.

After 20% decrease:

Value = 80.

Increase required:

= 20

Required percentage:

= 20/80 × 100

= 25%

= 20/80 × 100

= 25%

29. Important Recovery Values

10% decrease → 11.11% increase required

20% decrease → 25% increase required

25% decrease → 33⅓% increase required

50% decrease → 100% increase required

30. Simple Interest vs Compound Interest

English

Under Simple Interest, interest is calculated on the original principal throughout the entire period.

Under Compound Interest, interest is calculated on the accumulated amount after every compounding period.

For one year under annual compounding:

SI = CI

For more than one year at a positive rate:

CI > SI

The difference increases as time and rate increase.

SI = CI

31. Common Mistakes in Compound Interest

Mistake 1: Adding Successive Rates Directly

10% increase followed by 20% increase does not produce 30% overall increase.

Correct increase:

32%

32%

Mistake 2: Forgetting Half-Yearly Conversion

At 12% per annum compounded half-yearly:

Rate per half-year = 6%

Mistake 3: Forgetting Number of Periods

2 years compounded half-yearly means:

4 compounding periods

Mistake 4: Confusing Amount with CI

If:

Principal = ₹10,000

Amount = ₹12,100

Then:

CI = ₹12,100 − ₹10,000

= ₹2,100

तो:

32. Important SSC & Railway Shortcuts

1.

CI = Amount − Principal

2.

For 2 years:

CI − SI = P(R/100)²

CI − SI = P(R/100)²

3.

Half-yearly:

Rate = R/2

Periods = 2T

दर = R/2

4.

Quarterly:

Rate = R/4

Periods = 4T

दर = R/4

5.

Equal increase and decrease:

Net Loss = x²/100 %

6.

20% decrease requires:

25% increase for recovery

7.

25% decrease requires:

33⅓% increase

8.

50% decrease requires:

100% increase
